I think Apple may bring out a scaled down version of the iPhone out for their Pay-As-You-Go offering. However, scaled down in features rather than a feature packed iPhone in a smaller form factor.

The reduced features may include loss of GPS, storage capacity, etc. If their is also a reduction in processor power or ram then that would likely mean a reduced selection of Apps on the app store (i.e. those made specifically for the PAYG iPhone) or even no Apps store at all.
